UAE ESR Overview

UAE Economic Substance Regulations (Cabinet Decision No. 57 of 2020) implement the BEPS (Base Erosion and Profit Shifting) Action 5 recommendation to require substance in jurisdictions where income is earned. ESR applies to UAE licensees (mainland and free zone) that carry out relevant activities. Relevant activities: Banking Business, Insurance Business, Investment Fund Management Business, Lease-Finance Business, Headquarters Business, Shipping Business, Holding Company Business, Intellectual Property Business, and Distribution and Service Centre Business.

ESR Substance Test

A UAE entity that carries out a relevant activity must demonstrate: the Core Income Generating Activities (CIGA) for that activity are conducted in the UAE (e.g., for an IP business: R&D must be conducted in the UAE), the entity is directed and managed in the UAE (board meetings in the UAE, senior management decisions made in UAE), and the entity has adequate employees, expenditure, and physical assets in the UAE (proportionate to the scale of the relevant activity). Key principle: the level of substance required is proportionate to the level of relevant income. A large IP holding company with millions in royalties needs more UAE substance than a small headquarters company.

ESR Filings

ESR Notification: must be filed with the relevant licensing authority (Ministry of Economy portal, or the relevant free zone authority). Due: within 12 months of the end of the financial year. ESR Report: required if the UAE entity carries out a relevant activity AND has relevant income. Also due: within 12 months of financial year-end. Penalties for non-compliance: AED 20,000 for failure to file ESR notification. AED 50,000 for failure to meet the substance test in the first year. AED 400,000 for failure to meet the substance test in subsequent years.
